Different eras, different goals, different design philosophies.
Morrowind works because it's an RPG first and foremost, so a crazy setting is acceptable.
Oblivion is more of an action RPG, and a crazy setting is a MASSIVE turn off in that genre. It's also significantly more casualized in terms of gameplay, and aimed at a primarily console audience.
With the amount of money that went into Oblivion, it needed to reach a wide audience and perform well. Following up on Morrowind more closely would make it much less appealing to random console gamers, and severely hurt the franchise. If they were to make TES V after that, it'd have to be reverting towards something resembling Morrowind, so it'd be in a more wild province rather than Skyrim--but they wouldn't. Because Fallout was going well for them.
